For example, if peacetime taxation applies up to 70% of the population limit, improving the tax bracket could push it up to 71%. Spy tactic prevents a city from churning out income. Best used on capital cities or high lvl cities.

Thing is, I often destroy existing tax bracket upgrades (to replace them with population increase upgrades), and I don't think I've ever gone down a level (eg to defensive from peaceful) from destroying the tax bracket upgrade. Also it would have the same resultant effect as the population increase (which I use a lot to get to peaceful level), so if there is an effect it is completely obsolete.
It does sound like it is what it is meant to do though, also I imagine you're right about the spy upgrade.

So the tax bracket upgrade makes a city treat the tax level or whatever the peaceful/aggresive/... thing is as being one level higher than it is. So if all your cities have tax bracket upgrade, you can be in defensive state at no cost.
It then becomes an interesting problem as to whether tax bracket increase or 50% population increase is better, I imagine the latter. Both could be used in a campaign level where you have a huge number of troops.
